Custody Outflows: Magnitude and Composition
Foreign official holdings in Fed custody accounts fell $18.2B in the week ended Nov 20, the largest weekly drop since March 2020. The decline was concentrated in long-dated nominal Treasuries (10Y+), with $12.4B in outflows, while bills saw a modest $2.1B decline. This shift suggests a reallocation away from duration risk among foreign central banks.
Market Pricing and Cross-Currency Basis
Coinciding with the outflows, the 10Y-30Y Treasury spread steepened by 12bps to 38bps, and the 3-month EUR/USD cross-currency basis widened by 5bps to -25bps, indicating heightened demand for dollar funding. The 30Y yield rose 8bps to 4.62%, while the 10Y yield increased 5bps to 4.24%. The dollar index (DXY) strengthened 0.4% to 104.8, reflecting custodial dollar demand.
Implications for Treasury Supply and Demand
With foreign official demand waning, the burden of absorbing the $1.2T in net coupon issuance expected in Q1 2025 will fall more heavily on price-sensitive investors. Primary dealer inventories of 10Y notes have already risen to 3.8% of outstanding, up from 2.9% a month ago. The Fed's QT program continues to add to supply, with $60B/month in runoff.
Risks and Watchpoints
A sustained pace of outflows could push the 30Y yield above 4.75%, testing the 2023 highs. Key watchpoints include the next Treasury refunding announcement on Dec 4, and the November nonfarm payrolls on Dec 6. Additionally, the 5-year CDS spread on US sovereign debt has widened by 2bps to 25bps, a subtle warning sign.
